Does anyone know how to use PS to sprite images like the example?

By hand, or use the Filter -> Pixelate -> Mosaic, you can even set the resolution of the new pixels.

Note that the example is a picture of two different pictures. The one on the right is not simply the pixelated version of the one on the left. (note the belt difference, for example)
And yes, I know that there is a full version [with legs] of the picture on the left.

I'd say the OP's picture was sprited by hand - from visual inspection it looks like a 12- or 13-color palette. For experienced pixelartists, doing "conversions" like this from a source image isn't that difficult, but it takes quite a bit of practice to get the techniques right.

There's quite a few sites and tutorials on the internet discussing various pixelart techniques and practices, but for the most part, none of them really use photoshop beyond raw pixel manipulations and palette tricks.
